The Treynor Ratio Formula
Treynor Ratio = (Portfolio Return - Risk-Free Rate) / Portfolio Beta

A portfolio returning 12% when the risk-free rate is 3% and beta is 1.2 has a Treynor ratio of (12% - 3%) / 1.2 = 7.5%. This means the portfolio generated 7.5 percentage points of excess return for each unit of systematic risk taken.

Negative Treynor ratios indicate the investment returned less than the risk-free rate—poor performance regardless of beta. However, interpret negative betas carefully: an investment with negative beta and negative Treynor ratio might actually be valuable for diversification.
Understanding Beta in Context
Beta measures systematic risk—how much an investment's returns move with the market. A beta of 1.0 indicates market-matching volatility: when the market rises 10%, the investment typically rises 10%. Beta of 1.5 indicates amplified sensitivity: market up 10% means investment up 15%.

When selecting mutual funds or ETFs to add to an existing diversified portfolio, compare Treynor ratios rather than raw returns. A fund returning 15% with beta of 1.5 (Treynor of 8, assuming 3% risk-free rate) might be less attractive than a fund returning 10% with beta of 0.7 (Treynor of 10).
For evaluating fund managers, Treynor ratio isolates skill from market exposure. A manager who beats the market simply by taking more beta hasn't demonstrated skill—they've just amplified market returns. Positive alpha (excess Treynor ratio relative to the market) indicates genuine outperformance.
When constructing portfolios, high-Treynor components tend to improve overall portfolio efficiency. Combining multiple high-Treynor, low-correlation investments can produce portfolios with excellent risk-adjusted returns.
Limitations of Treynor Ratio
The Treynor ratio assumes beta adequately captures an investment's systematic risk, which works well for equity-focused investments but may miss risk factors in bonds, alternatives, or multi-asset strategies.
Beta itself is estimated from historical data and can change over time. An investment's forward-looking beta might differ significantly from its historical beta, affecting Treynor ratio reliability.
