Measuring True Portfolio Performance
When evaluating investment performance, the timing of deposits and withdrawals can dramatically skew results. An investor who adds significant funds right before a market downturn might show poor overall returns despite selecting excellent investments. Time-Weighted Return (TWR) solves this problem by measuring the compound growth rate of a single dollar invested, completely eliminating the distorting effects of cash flows.
TWR has become the industry standard for evaluating professional money managers precisely because it separates manager skill from investor timing decisions. A fund manager cannot control when clients deposit or withdraw money, so judging them by metrics affected by those cash flows would be fundamentally unfair. By linking together the returns from distinct sub-periods between cash flows, TWR reveals the pure investment performance independent of external capital movements.
The calculator breaks your investment history into sub-periods defined by cash flow events, calculates the return for each sub-period, then geometrically links these returns to produce a comprehensive performance measure. This approach provides the clearest view of how well your investments themselves performed, regardless of when you added or removed capital.
The Time-Weighted Return Formula
The TWR formula links together sub-period returns multiplicatively rather than additively. The complete formula is: TWR = [(1 + R1) × (1 + R2) × ... × (1 + Rn)] - 1, where each R represents the return for a sub-period between cash flows.
Each sub-period return is calculated as: Ri = (Ending Value - Cash Flow) / Beginning Value - 1. The cash flow is subtracted from the ending value because the return should reflect growth on what was invested at the start of the period, not on money that arrived during or at the end of the period.
Consider a practical example with three periods. Period one starts at $10,000 with no cash flow and ends at $11,000, producing a 10% return. Period two starts at $11,000, receives a $5,000 deposit, and ends at $17,000. The return calculation is ($17,000 - $5,000) / $11,000 - 1 = 9.09%. Period three starts at $17,000 with no cash flow and ends at $18,500, yielding an 8.82% return. The TWR links these together: (1.10 × 1.0909 × 1.0882) - 1 = 30.6%.
TWR Versus Money-Weighted Return
Understanding the difference between TWR and Money-Weighted Return (MWR, also called Internal Rate of Return or IRR) is essential for proper performance evaluation. TWR measures what a single dollar would have earned if invested throughout the entire period. MWR measures the actual return earned on all invested capital, accounting for when that capital was invested.
If you invested a large sum right before excellent market returns, your MWR would exceed TWR because your timing amplified your gains. Conversely, if you invested heavily before a market decline, your MWR would fall below TWR because your timing magnified your losses. Neither scenario reflects on the underlying investment quality, only on timing luck or skill.
For evaluating fund managers, TWR is appropriate because the manager cannot control deposit and withdrawal timing. For evaluating your own investment experience, MWR is more relevant because it captures your actual results including timing effects. The divergence between TWR and MWR reveals how much timing helped or hurt your returns.
When to Use Time-Weighted Returns
TWR is the appropriate metric when comparing investment managers, funds, or strategies where cash flow timing is outside the evaluated party's control. Mutual fund performance, hedge fund track records, and investment advisor results should all be evaluated using TWR to provide fair comparisons.
Use TWR when benchmarking portfolio performance against indices. The S&P 500 return is effectively a TWR calculation, so comparing your TWR against benchmark TWR ensures an apples-to-apples comparison. Using MWR against benchmark TWR would conflate your investment selection with your timing decisions.
TWR also serves well for tracking the performance of specific accounts where you want to isolate investment returns from your savings behavior. Your 401(k) might show modest MWR because you were contributing steadily during a declining market, but TWR reveals whether your fund selections actually performed well.
Calculating Sub-Period Returns
Accurate TWR calculation requires knowing your portfolio value at every point when cash flows occur. This means you need valuations at each deposit date, each withdrawal date, and the beginning and end of your measurement period.
For each sub-period, identify the starting value, any cash flow that occurred during the period, and the ending value. If a cash flow occurs at the end of a period, subtract it from the ending value before calculating the return. If a cash flow occurs at the beginning of a period, add it to the starting value of that period.
The calculator handles these computations automatically once you input period data. For portfolios with frequent trading or cash movements, maintaining accurate valuation records becomes essential. Many brokerage platforms now provide daily valuations specifically to enable precise TWR calculations.
Annualizing Time-Weighted Returns
Raw TWR represents the total return over your measurement period, which could span any length of time. To compare returns across different time horizons, annualization converts total return into an equivalent annual rate.
The annualization formula applies geometric averaging: Annualized TWR = (1 + TWR)^(1/n) - 1, where n is the number of years. For periods less than one year, this formula extrapolates what the return would be if sustained for a full year. For periods greater than one year, it compresses the return into an annual equivalent.
Be cautious interpreting annualized returns from short periods. A portfolio that gained 5% over three months shows a 21.6% annualized return, but sustaining that pace for a full year is unlikely. Annualization works best for periods of one year or longer where the rate represents actual achieved performance rather than extrapolation.
Limitations of Time-Weighted Return
TWR requires valuation at every cash flow date, which can be impractical for illiquid investments, private businesses, or real estate where accurate valuations are difficult or impossible to obtain. Without precise valuations, TWR calculations become approximations at best.
Because TWR ignores cash flow timing, it does not reflect the actual investor experience. An investor who added substantial capital before a 50% gain and withdrew before a 30% loss had an excellent experience, but TWR would show the same result as an investor who did the opposite. MWR captures this experience; TWR deliberately excludes it.
For portfolios with complex cash flows including dividends, interest payments, fees, and rebalancing transactions, determining which movements count as cash flows requires judgment. Consistent treatment across comparison periods is essential for meaningful results.
Practical Applications
Investment advisors use TWR to demonstrate their value-add relative to benchmark indices. An advisor showing consistent TWR outperformance against relevant benchmarks provides evidence of skill in security selection and asset allocation decisions.
Institutional investors compare manager TWRs when selecting funds for their portfolios. A manager with higher TWR over comparable periods, controlling for risk, demonstrates superior investment skill regardless of asset flow patterns.
Individual investors use TWR to evaluate whether their investment selections are working. If your 401(k) TWR consistently trails the target-date fund benchmark, your active fund selection is costing you returns regardless of your contribution timing.
For tax-loss harvesting and portfolio rebalancing decisions, tracking TWR helps identify which positions and strategies are genuinely performing well versus which appear favorable due to cash flow timing. This insight improves decision-making about what to hold, sell, or buy more of.
