Standard Deviation: The Core Metric

For a stock with 10% average annual return and 15% standard deviation, roughly two-thirds of annual returns fall between -5% and +25% (one standard deviation below and above average). About 95% of returns fall within two standard deviations: -20% to +40%.

A mutual fund with 18% volatility is typical for large-cap stocks—neither particularly calm nor particularly wild. The same 18% would be unusually volatile for a bond fund, suggesting something atypical in its strategy.

Historical vs. Implied Volatility

Historical volatility looks backward—what actually happened. Implied volatility, derived from options prices, reflects market expectations of future volatility. Both are useful but measure different things.

Historical volatility helps you understand what an investment has done. If a stock showed 25% volatility over the past five years, similar conditions might produce similar volatility going forward—though this is not guaranteed.

For short-term investors or those who might need funds during downturns, volatility represents real risk of being forced to sell at bad prices.

Downside Volatility and Sortino Considerations

Standard volatility treats upside and downside deviations equally. But investors don't mind upside surprises—a return of +40% instead of expected +10% is welcome volatility. Downside deviation is the concerning kind.

Semi-deviation or downside deviation measures only below-average returns, capturing the volatility investors actually worry about. The Sortino ratio uses this metric instead of total standard deviation, providing risk-adjusted returns focused on harmful volatility.

The calculator can compute downside volatility separately, helping distinguish investments that are volatile in good ways from those volatile in concerning ways.

Volatility Clustering and Fat Tails

Market volatility tends to cluster—calm periods are followed by calm, turbulent periods by turbulent. This persistence means historical volatility during recent calm periods might understate risk if turbulence resumes.

Return distributions also exhibit "fat tails"—extreme events occur more frequently than normal distributions suggest. The 2008 financial crisis, the 2020 pandemic crash, and other dramatic moves represent tail events that standard volatility metrics might underestimate.

Portfolio Volatility and Diversification

Individual investment volatility tells only part of the story. Portfolio volatility depends not just on constituent volatilities but on correlations between holdings.

Two 20% volatility stocks combined 50/50 might produce portfolio volatility anywhere from near zero (if perfectly negatively correlated) to 20% (if perfectly positively correlated). The diversification benefit comes from combining imperfectly correlated assets.

The calculator can model portfolio volatility given individual volatilities and correlations, revealing diversification effects. Often, a diversified portfolio has meaningfully lower volatility than its average constituent.

Volatility and Position Sizing
