YTM Approximation Formula
YTM = [C + (F - P) / n] / [(F + P) / 2]
C = Coupon, F = Face Value, P = Price, n = Years

Understanding Yield to Maturity

YTM vs Current Yield

YTM accounts for capital gain/loss at maturity. Current yield only considers coupon payments.

Key Assumptions

YTM assumes you hold the bond to maturity and reinvest all coupons at the same rate.

Understanding Bond Returns

Yield to maturity (YTM) represents the total return expected from a bond if held until it matures—combining coupon payments with any gain or loss from buying at premium or discount to face value. The calculator determines YTM from bond price or price from YTM, enabling informed fixed income decisions.

Bond investing involves more than collecting coupon payments. Buying at discount adds to returns; buying at premium reduces them. YTM captures the complete picture, making it the standard measure for comparing bonds.

What you pay determines what you earn.

Yield to Maturity Explained

YTM is the discount rate that equates a bond's price to the present value of all future cash flows:

Price = Σ [Coupon / (1+YTM/2)^t] + [Face Value / (1+YTM/2)^n]

For semi-annual payments (most bonds), YTM is annualized from semi-annual rate.

YTM vs. Coupon Rate vs. Current Yield

Three yields that measure different things:

Coupon rate: Stated annual interest / Face value (fixed at issuance) Current yield: Annual coupon / Current price Yield to maturity: Total return if held to maturity

Example: 5% coupon bond bought at $950 (face value $1,000):

  • Coupon rate: 5%
  • Current yield: $50 / $950 = 5.26%
  • YTM: ~5.6% (includes capital gain at maturity)

Premium, Par, and Discount Relationships

The relationship between price and yield:

Price vs. FaceCoupon vs. YTM
Premium (>$1,000)Coupon > YTM
Par ($1,000)Coupon = YTM
Discount (<$1,000)Coupon < YTM

If coupon exceeds market rates, buyers pay premium; if coupon is below market, they demand discount.

Calculating YTM Example

$1,000 face value bond, 5% coupon, 10 years to maturity, current price $950:

Annual coupons: $50 (paid semi-annually as $25) Capital gain at maturity: $50 ($1,000 - $950)

YTM calculation (requires iteration or financial calculator): YTM ≈ 5.6%

Higher than coupon rate because you're gaining $50 at maturity.

YTM for Bond Selection

Compare bonds using YTM:

Bond A: 4% coupon, priced at $980, 5 years → YTM = 4.4% Bond B: 6% coupon, priced at $1,050, 5 years → YTM = 5.0%

Bond B has higher YTM despite higher price—better total return expected.

Factors Affecting YTM

YTM changes with market interest rates (rising rates lower prices, raise YTM), credit quality (riskier bonds demand higher YTM), time to maturity (longer maturities more sensitive to rates), and call features (callable bonds may not reach maturity).

YTM and Interest Rate Risk

Longer-maturity bonds have more YTM sensitivity to rate changes:

10-year bond: 1% rate increase might cause 8% price drop 2-year bond: Same rate increase might cause 2% price drop

Higher YTM comes with more interest rate risk for longer maturities.

Tax-Equivalent Yield

Municipal bonds pay tax-exempt interest. Compare to taxable bonds using tax-equivalent yield:

Tax-equivalent yield = Muni YTM / (1 - Tax rate)

4% muni yield at 35% tax rate: Tax-equivalent = 4% / (1 - 0.35) = 6.15%

A 4% muni equals a 6.15% taxable bond for this investor.

Yield to Call

For callable bonds, yield to call may be more relevant:

Yield to call assumes bond called at first call date If YTC < YTM, issuer likely to call (refinance at lower rate)

Conservative investors use lower of YTM or YTC.

Realized Yield

Actual return may differ from YTM if bond sold before maturity, reinvestment rates differ from YTM, or issuer defaults.

YTM assumes holding to maturity and reinvesting coupons at YTM rate.

Using the Calculator

Enter face value, coupon rate, current price, and years to maturity. Or enter YTM to calculate fair price.

The calculator shows:

  • Yield to maturity
  • Current yield for comparison
  • Price/yield relationship
  • Total return breakdown (coupon vs. capital gain/loss)
  • Modified duration (rate sensitivity)

Model scenarios: What YTM corresponds to this price? What price provides your target yield? How does time to maturity affect YTM sensitivity?

Use results to evaluate and compare fixed income investments.

Yield to maturity captures the complete return picture for bonds—coupon income plus any capital gain or loss from buying away from face value. The calculator determines YTM from market prices or prices from target yields, enabling accurate bond comparison. Whether building a bond portfolio or evaluating individual opportunities, YTM is the metric that matters.
