P&L Statement Structure
The statement follows a logical progression from top line to bottom line, with each section building on the previous.
Revenue represents total income from sales of products or services before any deductions. This top line number sets the baseline for all percentage calculations. Multiple revenue streams may be combined into a single total or shown separately for segment analysis.
Cost of Goods Sold (COGS) subtracts directly from revenue. These direct costs of producing products or delivering services represent the first deduction. For manufacturers, COGS includes raw materials, direct labor, and manufacturing overhead. For retailers, it includes wholesale cost of merchandise. For service businesses, it may include direct labor and materials used in service delivery.
Gross Profit results from subtracting COGS from revenue. This crucial subtotal shows profitability before overhead and operating expenses. Strong gross profit indicates healthy core economics. Weak gross profit suggests problems with pricing, production costs, or both.
Operating Expenses include all costs of running the business beyond direct production. Salaries and wages for non-production staff, rent for facilities, utilities, marketing and advertising, insurance, depreciation, and general administrative costs all appear here.
Operating Income (EBIT) results from subtracting operating expenses from gross profit. This earnings before interest and taxes figure shows profitability from core operations independent of financing choices and tax situations.
Interest Expense deducts the cost of debt financing. This appears separately because it reflects capital structure choices rather than operational performance.
Income Taxes complete the deductions, leaving Net Income as the bottom line.
Calculating and Understanding Margins
Each subtotal level generates a margin ratio expressing profit as a percentage of revenue. These margins enable comparison across time periods and against industry benchmarks.
Gross margin equals gross profit divided by revenue. A 60% gross margin means $0.60 of every revenue dollar remains after direct costs. This metric reflects production efficiency and pricing power. Industries with commodity products typically show lower gross margins than those with differentiated offerings.
Operating margin (EBIT margin) equals operating income divided by revenue. This shows what percentage of revenue converts to operating profit after all operating costs. A 15% operating margin means $0.15 of every revenue dollar becomes operating profit.
Net margin equals net income divided by revenue. This bottom-line margin shows ultimate profitability after all expenses. A 10% net margin means $0.10 of every revenue dollar reaches the bottom line.

EBITDA (Earnings Before Interest, Taxes, Depreciation, and Amortization) adds depreciation and amortization back to operating income. This metric approximates cash generated by operations, since depreciation and amortization are non-cash expenses.
EBITDA = Operating Income + Depreciation + Amortization
Business valuations often use EBITDA multiples because the metric strips out accounting decisions about depreciation methods, capital structure choices about debt levels, and tax situations that vary by jurisdiction. Comparable companies can be valued on similar EBITDA multiples regardless of these differences.
EBITDA margin equals EBITDA divided by revenue. High EBITDA margins indicate strong cash-generating potential from operations.

Gross margin decline suggests rising input costs, pricing pressure from competition, or product mix shifts toward lower-margin items. Examine cost trends and competitive pricing. Consider whether product strategy is shifting toward commoditization.
Operating margin decline with stable gross margin points to overhead growth outpacing revenue. Expenses may have grown faster than sales, or investments in growth may not yet be producing proportional revenue. Examine each expense category for items growing faster than revenue.
Net margin decline with stable operating margin indicates financing or tax issues. Interest burden may have increased with more debt. Tax rates may have risen. One-time charges may be distorting the period.
