The projection period typically spans five to ten years, during which the analyst explicitly models year-by-year cash flows. This period captures the transition from current performance to a sustainable long-term steady state. Companies with longer growth runways may warrant longer projection periods to capture more of their value creation explicitly rather than burying it in terminal value assumptions.
Terminal value captures all cash flows beyond the projection period, typically representing 60% to 80% of total enterprise value in most DCF analyses. This concentration of value in terminal value makes its calculation methodology and assumptions critically important. Projecting Free Cash Flows
Free cash flow represents the cash available to all capital providers after funding operations and necessary reinvestment. What remains is truly "free" to distribute to debt and equity holders.

Terminal Value Methods
The perpetuity growth method calculates terminal value by assuming cash flows grow at a constant rate forever beyond the projection period. The formula divides the final projected year cash flow, grown by one plus the terminal growth rate, by the difference between the discount rate and the growth rate. A company with $100 million year-five cash flow, 2.5% terminal growth, and 10% discount rate has terminal value of $1.37 billion under this method.
Terminal growth rates must not exceed long-term economic growth, typically assumed at 2% to 3% in developed markets. Higher terminal growth implies the company eventually becomes larger than the entire economy, an impossibility that invalidates the model. The calculator warns when terminal growth approaches or exceeds discount rates, which creates mathematical problems in the perpetuity formula.
The exit multiple method values the business at the projection period end using a chosen multiple of EBITDA, revenue, or other metric. The Discount Rate and Present Value

Higher discount rates translate to lower present values, making WACC estimation consequential for the final valuation.
Each year's cash flow is discounted by dividing by one plus the discount rate raised to the power of that year. Year one cash flow is divided by 1.10 at a 10% discount rate, year two by 1.21, year three by 1.33, and so on. Terminal value, occurring at the end of the projection period, gets discounted back the full projection period length.

From Enterprise Value to Equity Value
DCF analysis produces enterprise value, representing the total value of the business to all capital providers. Converting to equity value requires the bridge calculation that subtracts net debt, defined as total debt minus cash and equivalents. Preferred stock, minority interests, and other claims also reduce the equity residual when present.

A calculated share price above market price suggests potential undervaluation; below market suggests overvaluation or overly conservative assumptions.
Understanding the bridge helps interpret valuation sensitivity. A company with substantial net debt sees equity value fluctuate more dramatically with enterprise value changes because debt represents a fixed claim that concentrates enterprise value volatility in the equity residual.
Sensitivity Analysis and Scenario Planning
DCF valuations are notoriously sensitive to assumptions, particularly the discount rate and terminal growth rate. Small changes in these inputs produce large swings in calculated value. The calculator includes sensitivity analysis showing how enterprise value responds to discount rate variations, typically displaying values at plus and minus two percentage points from your base assumption.
Running multiple scenarios with different growth and margin assumptions provides additional insight. This dominance means that explicit projection period assumptions matter less than terminal assumptions, somewhat undermining the detailed work of year-by-year forecasting.
Several techniques address terminal value dominance. Extending the projection period captures more value explicitly but requires forecasting further into an uncertain future. Using conservative terminal assumptions and multiple methods provides bounds rather than point estimates. Cross-checking DCF results against relative valuation multiples reveals whether the implied exit multiple embedded in your DCF is reasonable.

Limitations of DCF Analysis

Begin by entering current period free cash flow and your growth assumptions for each projection year. Input your discount rate, typically WACC for enterprise valuation. Choose a terminal value method and provide the relevant inputs: terminal growth rate for perpetuity method or exit multiple for the multiple method.
Add net debt and shares outstanding to convert enterprise value to per-share equity value. Compare the implied share price against current market price to assess potential under or overvaluation.
Vary inputs to understand sensitivities. Which assumptions matter most? Where does the model break down? What has to be true for the current market price to be justified? These questions, illuminated by systematic sensitivity analysis, often prove more valuable than any single point estimate.
