After it, every additional sale contributes to profit.

A coffee shop owner can determine exactly how many lattes must be sold each month to cover rent, wages, and supplies. The Break-Even Formula
The core break-even formula divides fixed costs by the profit earned on each unit sold:
Break-Even Units = Fixed Costs / Contribution Margin per Unit
Contribution margin represents the difference between selling price and variable cost:
Contribution Margin = Selling Price - Variable Cost per Unit
Consider a business with monthly fixed costs of $5,000. Each unit sells for $50 and costs $30 in variable costs to produce. The contribution margin is $20 per unit. Break-even occurs at 250 units ($5,000 / $20). At 249 units, the business loses money. At 251 units, it makes profit.
The break-even revenue can be calculated by multiplying break-even units by the selling price, or alternatively by dividing fixed costs by the contribution margin ratio:
Break-Even Revenue = Fixed Costs / Contribution Margin Ratio
Where contribution margin ratio equals contribution margin divided by selling price. In the example above, the 40% margin ratio ($20 / $50) means break-even revenue is $12,500 ($5,000 / 0.40).
Fixed Costs Explained
Fixed costs remain constant regardless of production or sales volume within a relevant range. Whether you sell one unit or one thousand, these expenses persist. Identifying and accurately totaling fixed costs is essential for meaningful break-even analysis.
Rent represents a classic fixed cost. The landlord expects payment whether business is booming or struggling. Lease agreements typically lock in these amounts for extended periods, making them highly predictable.
Fixed salaries for administrative staff, management, and other non-production employees count as fixed costs. A receptionist's salary does not increase when production doubles. However, be careful to classify production worker wages correctly as variable costs when they scale with output.
Insurance premiums typically remain stable throughout policy periods. Business insurance, property insurance, and liability coverage all qualify as fixed costs for most businesses.
Loan payments with fixed amortization schedules count as fixed costs. The principal and interest due each month remain constant regardless of sales performance.
Software subscriptions, professional services retainers, and equipment leases often represent fixed monthly expenses that factor into break-even calculations.
Variable Costs Explained
Variable costs fluctuate directly with production volume. Producing more units means incurring more variable costs. Producing nothing eliminates these costs entirely.
Raw materials and components represent the most obvious variable costs. Each product requires specific inputs, and total material costs scale linearly with production volume. A furniture maker buying $40 in lumber per chair will spend $400 making 10 chairs and $4,000 making 100.
Direct labor costs for production workers often behave as variable costs, particularly in manufacturing environments where workers are paid per unit produced or hours worked scale with output. Piece-rate pay is clearly variable. Hourly production wages that fluctuate with demand also qualify.
Shipping and packaging costs vary with the number of units sold and shipped. Each order requires boxes, packing materials, and delivery charges that do not exist when nothing sells.
Sales commissions paid as percentages of sales are inherently variable. More sales mean more commission expense.
Payment processing fees, typically charged as percentages of transaction values, scale with sales volume and count as variable costs.
Contribution Margin Analysis
The contribution margin concept deserves deeper examination because it determines how quickly a business moves toward and beyond break-even. Higher contribution margins mean fewer units needed to cover fixed costs.
Contribution margin ratio expresses this relationship as a percentage. A 60% contribution margin means $0.60 of every revenue dollar contributes toward covering fixed costs and generating profit. A 20% margin means only $0.20 contributes, requiring five times the revenue to reach the same contribution.
Businesses can improve contribution margins through several strategies. Raising prices directly increases margin if volume remains stable, though price elasticity may reduce units sold. Reducing variable costs through supplier negotiations, production efficiency, or design changes preserves price while improving margins. Shifting product mix toward higher-margin items improves overall contribution margin even without changing individual products.

Price Sensitivity Analysis
Because break-even depends heavily on selling price, understanding how price changes affect the break-even point provides valuable strategic insight. The calculator can model multiple price scenarios, revealing the sensitivity of your break-even point to pricing decisions.
Lowering prices reduces contribution margin, increasing the number of units needed to break even. A price reduction from $50 to $45 with $30 variable costs cuts contribution margin from $20 to $15, increasing break-even from 250 to 333 units in our example. You would need to sell 33% more units just to reach the same break-even point.
Raising prices improves contribution margin and reduces break-even requirements, but may reduce volume sold due to price elasticity. A price increase to $60 raises contribution margin to $30, dropping break-even to just 167 units. However, fewer customers might be willing to pay the higher price.
The optimal price balances margin improvement against volume impact. Break-even analysis helps quantify these tradeoffs but cannot determine how volume will actually respond to price changes.
Using Break-Even for Business Planning
New venture evaluation benefits tremendously from break-even analysis. Before committing capital, calculate how many units must sell to cover costs. If break-even requires selling 10,000 units in a market with only 5,000 potential customers, the business model is flawed regardless of how good the product is. Either costs must decrease, prices must increase, or the market must expand for the venture to make sense.
Sales target setting becomes more meaningful with break-even as a baseline. Rather than arbitrary goals, targets can reference the minimum acceptable performance. A target of 400 units when break-even is 250 provides a 60% margin of safety, meaning sales could drop 37.5% before losses occur.
Investment decisions should consider break-even timelines. A new piece of equipment costing $50,000 that saves $15,000 annually breaks even in 3.3 years. If the equipment's useful life is 5 years, the investment makes sense. If it lasts only 2 years, the investment loses money.
Cost structure decisions influence break-even risk. High fixed costs create high break-even points but also high profit potential above break-even. Lower fixed costs with higher variable costs reduce break-even but also limit profit potential. The right structure depends on volume expectations and risk tolerance.
Margin of Safety
Once operating above break-even, the margin of safety measures the cushion between actual sales and the break-even point. This buffer protects against downturns.
Margin of Safety = (Actual Sales - Break-Even Sales) / Actual Sales
A business selling 400 units when break-even is 250 has a margin of safety of 37.5%. Sales could drop by more than a third before losses occur. A business selling 270 units at the same break-even has only 7.4% margin of safety, meaning even small sales declines create losses.
Healthy businesses typically target substantial margins of safety, particularly in volatile or seasonal industries. The specific target depends on industry norms, sales variability, and risk tolerance.
Break-Even Limitations
Break-even analysis makes simplifying assumptions that may not hold in reality. Prices and costs are assumed constant, but volume discounts, promotional pricing, and cost fluctuations all create variation. The analysis assumes everything produced is sold, ignoring inventory buildup or spoilage.
Fixed and variable cost classification can blur. Semi-variable costs have both fixed and variable components. Step-fixed costs remain constant within ranges but jump at certain thresholds. These complexities make real-world calculations less precise than theory suggests.
Break-even also ignores time value of money. Reaching break-even in 5 years is worse than reaching it in 5 months, even though both technically break even. Cash flow timing matters for survival, but basic break-even analysis does not capture this.
Despite these limitations, break-even analysis provides valuable directional insight and planning baselines. Precise figures may be unattainable, but approximate break-even points far exceed having no benchmark at all.
