Bond yield measures the return on a fixed-income investment, but the concept is more nuanced than simply stating an interest rate. Different yield calculations capture different aspects of bond returns—coupon yield, current yield, yield to maturity—each providing distinct insights for investors. Types of Bond Yield

Coupon yield (nominal yield) is the simplest measure: annual coupon payment divided by face value. A bond with $1,000 face value paying $50 annually has a 5% coupon yield. This is fixed when the bond is issued and doesn't change.

Current yield relates coupon to current market price: annual coupon payment divided by current price. If that same bond now trades at $950, current yield is $50 ÷ $950 = 5.26%. Current yield rises when price falls and falls when price rises.

Yield to maturity (YTM) is the most comprehensive measure—the total return if you hold the bond to maturity, accounting for coupon payments, reinvestment, and the difference between purchase price and face value. YTM is what most investors mean when they say "yield."

Yield to call (YTC) applies to callable bonds—those the issuer can redeem before maturity. If the bond is likely to be called, YTC provides more relevant return information than YTM.

The Yield to Maturity Calculation

YTM involves solving for the discount rate that equates the bond's current price to the present value of all future cash flows (coupons plus face value at maturity). The formula requires iteration or financial calculators:

Price = Σ[Coupon / (1+YTM)^t] + Face Value / (1+YTM)^n

Where t is each coupon payment period and n is total periods to maturity.

Consider a $1,000 face value bond with 5% coupon (semiannual payments), 10 years to maturity, trading at $950:

  • You pay $950 today
  • You receive $25 every six months for 10 years (20 payments)
  • You receive $1,000 at maturity

YTM is approximately 5.6%—higher than the 5% coupon because you're buying at a discount and will receive face value at maturity, capturing both income and capital gain.

Price and Yield Relationship

Bond prices and yields move inversely. When interest rates rise, existing bonds with lower coupons become less attractive, so their prices fall (and yields rise). When rates fall, existing bonds become more valuable, so prices rise (and yields fall).

This relationship is fundamental to bond investing:

Premium bonds: Trade above face value; YTM below coupon rate. Investors pay extra for higher-than-market coupons.

Par bonds: Trade at face value; YTM equals coupon rate.

Discount bonds: Trade below face value; YTM above coupon rate. Investors get extra return from price appreciation to maturity.

Duration and Yield Sensitivity

Duration measures how sensitive a bond's price is to yield changes. Longer duration means greater price volatility when yields change.

Modified duration estimates percentage price change for a 1% yield change. A bond with 7-year duration falls approximately 7% in price if yields rise 1%.

Higher coupon and shorter maturity reduce duration. A 30-year Treasury bond has much higher duration than a 2-year note, making it far more sensitive to rate changes.

Tax-Equivalent Yield

Municipal bonds offer interest exempt from federal (and sometimes state) income tax. Comparing muni yields to taxable bond yields requires tax adjustment:

Tax-Equivalent Yield = Muni Yield / (1 - Tax Rate)

A 4% municipal bond for someone in the 32% bracket: Tax-Equivalent Yield = 4% / (1 - 0.32) = 5.88%

This means a 5.88% taxable bond provides the same after-tax return as the 4% tax-free muni.

Credit Risk and Yield Spread

Higher-risk bonds pay higher yields to compensate for default risk. The spread between a corporate bond's yield and a Treasury bond of similar maturity reflects the market's assessment of credit risk.

Investment-grade corporate bonds might yield 0.5-1.5% above Treasuries. High-yield ("junk") bonds might yield 3-6% or more above Treasuries.

Wider spreads indicate either deteriorating credit quality or general market risk aversion. The calculator doesn't assess credit risk but helps you understand whether yield adequately compensates for the risk you're taking.

Real Yield

Nominal yield doesn't account for inflation's erosion of purchasing power. Real yield is nominal yield minus expected inflation:

Real Yield = Nominal Yield - Inflation Rate

If a bond yields 5% and inflation is 3%, real yield is 2%. You're only gaining 2% in purchasing power.

Treasury Inflation-Protected Securities (TIPS) provide guaranteed real yields because their principal adjusts for inflation. Comparing TIPS yields to nominal Treasury yields reveals the market's inflation expectations.

Holding Period Return

Yield to maturity assumes you hold to maturity. If you sell before maturity, your actual return depends on the sale price, which depends on then-current interest rates.

Holding period return = (Coupons received + Sale price - Purchase price) / Purchase price

A bond bought at $950, held for 3 years collecting $150 in coupons, then sold at $980: Holding period return = ($150 + $980 - $950) / $950 = 18.9% over 3 years (roughly 6% annualized)
